In the economy, there exists the other industry producing the competitive good. Under these assumptions, it is shown that if the free entry and exit of upstream firms is allowed, the economy completely specializes in the vertically linked industry or the other. To analyze the social desirability of free entry, we focus on the case in which production takes place only in the vertically linked industry. In this case, it is demonstrated that under a certain condition, free entry in the upstream sector can lead to a socially insufficient number of firms.
